When doing my exhaust I noticed the Differential housing is REALLY rusted (or at least looks like that)...can you just sand, steel wool then paint?

Rust is nature's "powder coat". It won't really hurt anything, it just looks bad and nobody can see it unless they are under the car.

I'm pretty sure Ford is about the only manufacturer that doesn't paint their diff's. Who knows why.

mines pretty rusted too, thinking of sanding it down and painting.

Or your wheels up in a ditch, still not what anyone will be commenting on.

Ford had actually moved to painting the rear axle assy on the S197 cars after enough people griped about it. I'm kind of surprised they moved backwards on that with this car. I guess that's something people with automatics and aluminum carriers won't have to worry about...

painted mine flat black the first week, as well as mufflers. Still looks good 5 months and 5000 miles later.

Back when I was working in a local Mustang performance shop we had a deal where we would paint the rear axle with POR-15 for a set rate when we were doing other suspension work. It was a very commonly requested thing, especially when the customer saw under their car while on a lift.
